ROME—Italy's Parliament approved a landmark overhaul of the country's labor law on Wednesday, boosting Prime Minister Mario Monti's position ahead of a critical summit of European leaders in Brussels.

With the vote, which allows for a loosening of Italy's rigid employment laws, Mr. Monti can claim full democratic support for sweeping reforms in the euro zone's third-largest economy.
